Circular Flow of Income
1 Quick Explanation 1β3 min
Income, output and expenditure keep circulating between households and firms in a continuous loop.
What one sector spends becomes another sector's income β hence 'circular' flow.
2 Detailed Notes
The basic loop
Firms produce goods (output). Households buy them (expenditure). The money households spend becomes firms' revenue, which firms pay to households as factor income (rent, wages, interest, profit). Households spend it again β the flow continues.
Key points
Two-sector model
- Real flow: flow of factors of production (households β firms) and goods & services (firms β households).
- Money flow: factor payments (firms β households) and consumption expenditure (households β firms).
Key idea
Injections and leakages
- Leakages (withdrawals) from circular flow: Savings (S), Taxes (T), Imports (M).
- Injections into circular flow: Investment (I), Government expenditure (G), Exports (X).
- Equilibrium requires: S + T + M = I + G + X.
Diagram
Why important
Classical CBSE diagram: Households (top/left) β Firms (bottom/right) with outer loop = money flow, inner loop = real flow. Draw labelled arrows for factor payments and consumption expenditure.
Example
Three-sector model
Add the government: households pay taxes, firms pay taxes; government provides public goods and transfers (subsidies, pensions). Flow becomes Households β Firms β Government β back.
In One Minute
Income flows in a circle: households supply factors and get income, spend it on goods, firms earn revenue and pay factors β savings, taxes and imports are leakages; investment, government spending and exports are injections.
Important for Exam
- β Real flow vs money flow difference (3 marks).
- β Leakages (S, T, M) and injections (I, G, X) β definition questions.
- β Draw and label the circular flow diagram.
- β Equilibrium condition S+T+M = I+G+X.
